Over time, profits should produce cash. Compare operating cash flow with net income and ask why they differ. Temporary working-capital movements can be normal: inventory may rise before a seasonal selling period, or receivables may grow with sales. Persistent gaps deserve investigation.

Free cash flow is commonly operating cash flow minus capital expenditure, but the right interpretation varies. A factory expansion may depress near-term free cash flow while building valuable capacity. Conversely, a company can report strong free cash flow by delaying essential maintenance, stretching suppliers, or reducing inventory unsustainably. Examine several years and include acquisition spending when acquisitions are central to the strategy.

Businesses with unstable profits may require an enterprise-value-to-sales comparison plus a clear path to margins and cash generation.

Begin with peer comparison, but use true peers. A premium consumer brand should not be compared mechanically with a commodity producer; a fast-growing software firm should not be compared with a mature IT-services company merely because both are “technology.” Adjust for growth, margins, leverage, cyclicality, and return on capital.

Then run a simple scenario range. In a base case, estimate a plausible revenue growth rate, normalized margin, tax rate, and share count.
